Five practice questions, worked

Original questions written to this exam's published syllabus and pattern. Not past papers.

1. A village dairy society collects every litre its members offer, but its chilling cost per litre is about double that of similar societies nearby. In management terms the society is:

  1. Efficient in procurement but ineffective, since low unit cost is what effectiveness means
  2. Both effective and efficient, since full collection proves that unit costs are under control
  3. Neither effective nor efficient, since effectiveness is judged only by the year's net profit
  4. Effective in reaching its procurement goal but inefficient in its use of resources
Answer and working

D. Effective in reaching its procurement goal but inefficient in its use of resources

Effectiveness is reaching goals (all milk offered is collected); efficiency is output per unit of input (chilling cost per litre is high). The common error is to swap the two terms: low cost is efficiency, not effectiveness.

2. In Baumol's model of the firm, managers aim to

  1. maximise the balanced growth rate subject to a security constraint against takeover
  2. maximise a utility function that includes staff expenditure and managerial emoluments
  3. reach satisfactory aspiration levels rather than an optimum
  4. maximise total sales revenue subject to a minimum profit constraint
Answer and working

D. maximise total sales revenue subject to a minimum profit constraint

Baumol argued that managers of large firms value sales (size, prestige, bargaining power) and maximise revenue as long as profit meets the minimum shareholders will accept. Growth with a security constraint is Marris; staff and emoluments in the utility function is Williamson; aspiration levels are Simon's satisficing.

3. The slope of a production possibility frontier measures

  1. the opportunity cost of one good in terms of the other
  2. the ratio of the two goods' market prices
  3. the marginal rate of substitution in consumption
  4. the average productivity of resources
Answer and working

A. the opportunity cost of one good in terms of the other

The slope of the PPF is the marginal rate of transformation: how much of one good must be given up to produce one more unit of the other, which is its opportunity cost. It equals the price ratio only at a competitive optimum, and the MRS is a consumption concept.

4. Which of the following is excluded when GDP is measured?

  1. Wages paid to hired farm labourers
  2. The imputed value of grain retained by a farm family for its own consumption
  3. An old-age pension paid by the government
  4. A dealer's commission on the sale of a used tractor
Answer and working

C. An old-age pension paid by the government

A pension is a transfer payment: no current good or service is produced in exchange, so it is excluded from GDP (it does enter personal disposable income). Farm wages are factor income, own-consumed farm output is imputed and included, and a dealer's commission on a second-hand sale is payment for a current service even though the tractor itself is not counted again.

5. Daily milk yields (litres) of six cows are 8, 12, 10, 15, 9 and 11. What is the median yield?

  1. 10 litres
  2. 11 litres
  3. 10.5 litres
  4. 10.83 litres
Answer and working

C. 10.5 litres

Ordered: 8, 9, 10, 11, 12, 15. With an even count the median is the mean of the 3rd and 4th values: (10 + 11)/2 = 10.5. 10.83 is the mean (10.83), not the median; 10 or 11 alone takes only one middle value.
