1 · Time value of money: compounding and discounting · medium

The nominal discount rate is 12% and expected inflation is 5%. What is the exact real discount rate?

  1. 7.00%
  2. 17.60%
  3. 6.67%
  4. 5.00%
Answer and working

C. 6.67%

Fisher relation: real = (1 + nominal)/(1 + inflation) − 1 = 1.12/1.05 − 1 = 6.67%. 7.00% is the simple-subtraction approximation; 17.60% multiplies the two factors instead of dividing; 5% is the inflation rate itself. Real cash flows must be discounted at the real rate.

2 · Discounted measures: NPV, IRR, BCR and profitability index · hard

Two mutually exclusive projects cost 1,000 currency units each. A returns 1,500 currency units in year 3 only (IRR 14.5%). B returns 950 currency units, 150 and 100 in years 1-3 (IRR 15.5%). The opportunity cost of capital is 10%. Which should be chosen and why?

  1. B, because it has the higher IRR
  2. B, because its payback (about 1.3 years) is shorter
  3. Either, because both IRRs exceed 10%
  4. A, because its NPV at 10% (about 127) exceeds B's (about 63)
Answer and working

D. A, because its NPV at 10% (about 127) exceeds B's (about 63)

For mutually exclusive projects rank by NPV at the opportunity cost of capital (or by the IRR of the incremental flows). NPV(A) = 1,500 × 0.7513 − 1,000 = 127; NPV(B) = 63. The NPV curves cross at about 13.8% (the Fisher rate); below that A is better. Ranking by IRR is the classic error because IRR ignores scale and timing differences.

3 · Project risk · hard

A project has NPV 60,000 currency units and the present value of its benefits is 400,000 currency units. By what percentage can benefits fall before the project ceases to be worthwhile (the switching value)?

  1. 15.0%
  2. 85.0%
  3. 17.6%
  4. 6.7%
Answer and working

A. 15.0%

Benefits can fall by the NPV before it reaches zero: 60,000/400,000 = 15.0%. 85% is the remaining share of benefits; 17.6% divides by PV of costs (60,000/340,000), which is the switching value for costs, not benefits. 6.7% inverts the ratio (400,000/60,000 = 6.67).

4 · Project risk · medium

A seed-processing plant has an NPV of −20,000 currency units in a bad season (probability 0.25), 50,000 currency units in a normal season (0.50) and 90,000 currency units in a good season (0.25). What is its expected NPV?

  1. 42,500
  2. 40,000
  3. 50,000
  4. 120,000
Answer and working

A. 42,500

Expected NPV = Σ p × NPV = 0.25(−20,000) + 0.5(50,000) + 0.25(90,000) = −5,000 + 25,000 + 22,500 = 42,500 currency units. 40,000 currency units is the unweighted mean; 50,000 currency units is the most likely value; 120,000 currency units is the unweighted sum. (Its standard deviation is about 39,607 currency units.)

5 · CPM and PERT · easy

Which probability distribution does PERT assume for the duration of an individual activity?

  1. Poisson distribution
  2. Beta distribution
  3. Binomial distribution
  4. Uniform distribution
Answer and working

B. Beta distribution

The three-point estimate te = (a + 4m + b)/6 derives from the beta distribution, which is bounded and can be skewed. The normal distribution is applied to the total project duration through the central limit theorem, not to each activity.

6 · CPM and PERT · easy

Which statement correctly contrasts CPM and PERT?

  1. CPM is probabilistic and PERT is deterministic
  2. CPM uses single, known activity times; PERT uses three time estimates to handle uncertainty
  3. CPM applies only to agriculture and PERT only to defence
  4. CPM ignores precedence relationships between activities, while PERT includes them in the network
Answer and working

B. CPM uses single, known activity times; PERT uses three time estimates to handle uncertainty

CPM, developed for plant construction and maintenance with DuPont, assumes deterministic times and adds time-cost trade-offs; PERT, developed for the US Navy's Polaris programme, treats durations as random. Both model precedence.

7 · The project cycle · medium

Which of these is NOT one of the six aspects of project preparation listed by Gittinger?

  1. Institutional-organisational-managerial
  2. Commercial
  3. Political
  4. Economic (efficiency)
Answer and working

C. Political

Gittinger's six aspects are technical; institutional-organisational-managerial; social; commercial; financial; and economic. Political considerations matter in practice but are not one of his analytical aspects.

8 · The project cycle · medium

In a logical framework matrix, what are the four columns?

  1. Goal, purpose, outputs, activities
  2. Inputs, outputs, outcomes and impact, each measured with its own baseline and target values
  3. Narrative summary, objectively verifiable indicators, means of verification, assumptions
  4. Costs, benefits, NPV, IRR
Answer and working

C. Narrative summary, objectively verifiable indicators, means of verification, assumptions

Goal, purpose, outputs and activities are the rows (the hierarchy of objectives). The columns describe each level, how its achievement will be measured, where the evidence comes from, and what external conditions must hold.

9 · Theories of entrepreneurship and entrepreneurial competencies · medium

Which of the following is NOT one of Schumpeter's five types of 'new combinations'?

  1. Introduction of a new good or a new quality of a good
  2. Opening of a new market not previously entered
  3. Conquest of a new source of supply of raw materials
  4. Reducing wages to lower production cost
Answer and working

D. Reducing wages to lower production cost

The five are: a new good or quality; a new method of production; a new market; a new source of raw material or half-manufactured goods; and a new organisation of an industry (creating or breaking a monopoly). Cutting wages is not innovation.

10 · Theories of entrepreneurship and entrepreneurial competencies · hard

Personal entrepreneurial competencies as used in the UNCTAD Empretec programme are grouped into three clusters. Which set is correct?

  1. Achievement, planning, power
  2. Innovation, imitation, adoption
  3. Risk-bearing, uncertainty, profit
  4. Motivation, hygiene, satisfaction
Answer and working

A. Achievement, planning, power

Achievement covers opportunity-seeking and initiative, persistence, fulfilling commitments, demand for quality and efficiency, and calculated risk-taking; planning covers goal-setting, information-seeking and systematic planning and monitoring; power covers persuasion and networking and independence and self-confidence. Motivation-hygiene is Herzberg's job-satisfaction theory.
